And to cap off the day, I just got an e-mail from my doctor's office stating that they had mysteriously found the payment they were dunning me for and it was all settled. So that's another thing settled.
Print that email out. Inform them that they will be contacting the collection agency and that they WILL be notifying any credit reporting agency that the bill was paid in full and that they misplaced the payment - while this will not remove the item from your credit report (for 7 years, blargh), it will have a note that the mistake was theirs, not yours.
Do not take no for an answer if their stupidity negatively impacted your credit.

I had one a few years ago where I was served a collections notice by AT&T claiming that I had called Tahiti or something like that and owed them about $100. When we looked into it, we discovered that we had moved and terminated that phone number two months before the calls took place. And yet we still had to go through all the hoops to get them to stop the collections process. Crazy!
